International issue

Weird; it seems that when using
  xsl:output method="xhtml" characters are copied as is and when using
  xml:output method="html" characters are transformed from XML enocoding
to platform specific encoding (?? i think).
 

For example: Character #185 (ą) is transformed to &scaron;
 
This is not acceptable. We are using different encoding (iso-8859-2)
than platform default (windows-1250)
and would like it to stay that way. Am I missing something?
