%unnnn is not spec compliant.

The http spec (http://www.ietf.org/rfc/rfc2616.txt?number=2616) defers to the
URI spec (http://www.ietf.org/rfc/rfc2396.txt) which only defines the "%" hex
hex form of escaping non ASCII characters.

I am surprised IE7 does this by default. Is there any client side code
involved? There are various ways to work-around this. The users list is the
place to get help.
