Apache starts as root in order to open log files and bind to a priveleged
port, but all serving is done under the less priveleged userid specified
in the User and Group directives in httpd.conf. See:
http://httpd.apache.org/docs-2.0/mod/prefork.html

Wierd. I create the .htpasswd file as root. Root started httpd. How come
the process doesn't have read access to a file it created?
Apache is a puzzle inside a riddle wrapped in an enigma,

There yah go. The first error says that the password file is not readable
to the User/Group specified in httpd.conf. Most likely you want to do
something like this:
chmod +x /var
chmod +x /var/www
chmod +x /var/www/passwd
chmod +r /var/www/passwd/.htpasswd
(You may want to be a little more restrictive about that last one. For
example, you could change the group ownership to the same as the Group in
httpd.conf, and then make it only group readable.)
