I believe this works as designed. " "Show Locally Modified Files" is meant in contrast to "Show Remotely Modified Files", and hence includes locally new or deleted files. ( "Show Remotely Modified Files" also includes remotely added or deleted files.)

Maybe the tooltips should be rephrased to "Show Both Local and Remote Changes", "Show Only Local Changes" and "Show Only Remote Changes".
