I am considering the following options: Can anybody tell me, these
options can be worked out in SM.

All these options are avilable with servicemix. In my opinion simplest
one would be use an XSLT.

- XSLT based transformation can be done using servicemix-saxon JBI
component.

- XQuery support is with servicemix-saxon JBI component. But, I am not
sure if you can convert the propietary xml message to soap only by using
XQuery.

- You can write your own Java component and deploy in the lightweight
container SE

- Groovy Scipts to transform the XML can be used in servicemix-script
JBI component.

I suggest, you go through the documentation to understand usage of these
components
